Direct Indexing or Long–Short? Finding the Leverage Sweet Spot in Tax-Managed Equities

Year: 2026
Type: article
Abstract: Direct indexing and tax-managed long–short equity strategies seek to improve after-tax outcomes through tax deferral. Both can be powerful wealth management tools. Which approach is best suited to a particular investor depends on their willingness to bear various risks, specific tax circumstances, and overall portfolio composition. We propose a framework to help investors decide when to use direct indexing and when to add leverage using a long–short strategy. The analysis shows that tax-managed long–short strategies can be most useful to investors who are comfortable with the associated active risk, operational complexity, implications for asset allocation and moreover expect to realize substantial capital gains in the future. For an investor expecting fewer gains, however, the additional leverage associated with a long–short strategy can add costs, risk, and complexity without producing a commensurate increase in tax benefit.
